Here’s the Truth about Macy’s Direction

For the last few years, CNBC – the leading source of misleading business information – has been a non-stop cheerleader for Macy’s Inc. (NYSE:M), the iconic retailer. Its boss Terry Lundgren has been a regular guest on CNBC “Squawkbox” and Jim Cramer’s “MadMoney,” where he has been treated as God’s gift to retailing. And investors ate up all the adoration and drove Macy’s stock up from a low of $7.42 on October 31, 2008, to a high of $72.80 on July 16, 2015, along with the rest of the bull market.

But suddenly the music stopped. Because behind the uncritical boot-licking of Wall Street analysts and television presenters and Macy’s Thanksgiving Day Parade balloons, the traditional retail business was rotting away. And Mr. Lundgren was not proving up to the task of saving it.

In the last four months, the stock (M) has collapsed by more than 40% to $39.05.

Unfortunately, a lot of investors really got hurt on this one – especially last week.

Here’s the truth about Macy’s direction.

There’s Something Rotten in Retail-Land

The last shoe dropped on Thursday, November 12, when the company announced worse-than-expected third-quarter earnings. EPS came in at $0.44, far below Wall Street expectations of $0.53. When you can’t beat phony, meant-to-be-easily-beaten Wall Street estimates, you are in big trouble. Revenues of $5.7 billion missed consensus estimates of $6.1 billion. Same-store-sales were down 3.9%. In retail-land, the numbers were a disaster.

What is happening to Macy’s already happened to Sears, J.C. Penney, and many other traditional department store retailers. Macy’s has been the best performer in a shrinking industry. While its share of overall department stores increased from 33% in 2006 to 44% in 2013, department store sales of general merchandise sales fell by $20 billion during that period to 9% from 15%. In this kingdom of the blind, the one-eyed man is only a crippled king.

The industry has been battered by three things.

Retail Death Blow #1: A Weak Economy

Let’s get the issue of the economy out of the way first. If I see another talking head go on television to say that the U.S. economy is strong, I am going to throw my iPhone through his or her face. And then I will be better off because my phone will stop ringing and the television will stop working and I can read and think in peace.

The economy stinks. It is getting worse. Consumers are weak. They are not running to the mall with their so-called savings from lower gas prices because they need that money to pay for higher healthcare costs (thanks to ObamaCare), higher food costs, higher education costs, and for everything else that costs much more than it did five or ten years ago. Government inflation statistics that say that inflation is low are complete and utter nonsense. The people who believe it (including our central bankers) are total idiots. The cost of living has increased sharply. The last place investors are going is the mall to spend money they can’t afford to spend.

Don’t take my word for it. Look at the financial results of mall chain stores like Gymboree, Claire’s Stores, American Apparel, J. Crew, or Abercrombie & Fitch. Or traditional mall retailers like Sears, J.C. Penney, Nordstroms, Neiman Marcus… or Macy’s.

Retail Death Blow #2: Competition from Ecommerce

So a weak economy is bad enough for retailers. But in addition to that, their industry is dealing with a historic structural change due to the growth of ecommerce. Ecommerce has turned the retail industry on its head. Amazon.com Inc. (AMZN), whose stock has doubled this year (to a level that is unsustainable in my opinion, but that is a topic for another day), is the living embodiment of creative destruction. It has destroyed retail margins while also destroying its own. But while Amazon apparently doesn’t need to make much money to see its stock trade at infinity-times earnings, traditional retailers do. And people simply don’t need to go shopping anymore – they can stay at their desk or simply shop on their telephone. And mobile shopping is still in its infancy as connectivity and apps improve by the day. Retailers that hope to survive are going to have to dramatically change their business models or perish. Macy’s is well behind the curve on this front whatever it is telling investors.

Retail Death Blow #3: Discount Retailers

Macy’s has been slow to respond to the challenge of cheaper competitors like outlets and off-price retailers. Competitors like Nordstrom and Neiman Marcus have rolled out Nordstrom Rack and Last Call, while Saks Fifth Avenue has 90 Saks Off 5th locations that sell name-brand goods at deep discounts. And off-price retailers have seen their sales grow 44% to $39 billion from 2009 to 2014, according to Customer Growth Partners. As a result, The TJX Cos. (NYSE:TJX), parent of T.J. Maxx and Marshalls, has seen its stock market value reach more than three times that of Macy’s despite the fact that the companies’ sales are roughly the same. It took Macy’s years to respond with its own Backstage stores and it remains far behind its lower-priced competitors. In a world where consumers are being squeezed, price remains the most important factor pulling them into stores. If they want to see nice scenery, they will go an amusement park.

This isn’t new or surprising. What’s surprising is that people are ignoring the reality and losing money. I don’t want to see you do that.

So now Macy’s stock is trading at a three-year low and a PE of below 10.

  1. Effectively I think brick and mortar retailers are doomed. In my view the main reason lies in the choice. I never find what I want in a retail store. Last Friday I was looking for a panorama picture frame and I couldn’t find any. Lots of driving for nought. I bought it on AMZN. I don’t even bother to go retail anymore but for food.

  2. Keith Fitzgerald hit the nail on the head in an article on the death of retail trade caused by President Obama raising minimum wages and overtime pay. The point is high labor costs are going to hurt the retail trade. Service will deteriorate with higher labor costs. Retail customers will have stronger incentive to switch to e-commerce to buy goods.

    One more thing, I go to Walmart to do my shopping and oftentimes the items I am looking for are missing and not too many sales people are around to help. Many times, it is a waste of time shopping at Walmart.

    The best retail store experience for me is to shop at Home Depot. The store provides good products with good service and goods sold at the right price. Home Depot is doing the right thing. Workers are well trained and helpful. I don’t know, but they probably get higher pay than at Walmart or Macy’s. It makes for pleasant shopping experiences.

  3. My cousin worked FT at a Home Depot and was recently let go along with most of the other FT employees in order for Home Depot to cut back on their ever rising health care cost due to Obamacare. The store will now higher more PT employees that they do not have to pay health care for and that is why they are doing ok.
